Detailed Walkthrough
The Dragon Scale
You just entered Carnach Caves through the Seraphim Tower entrance. Walk in the tunnel until you see a Dragon Hunter. He'll tell you about an old dragon that is rumored to have settled in the area, and conveniently offers you to accompany him on a dragon raid. Sounds like fun!

Crikey! Hello there!
S'rare to see foreigners in this remote part of the world. It's quite a dangerous are. Why not join me on my little raid? Maybe I can show you a thing or two. I heard one of the old settled Dragons has gotten weak over the last few years, maybe weak enough to kill. I don't usually attack the settled ones. Too tough, too risky. Their scales are harder and they're a lot stronger than roaming ones. But... ahhh...the scale of a settled Dragon is worth a lot. Come on, let's try it.
Follow him to the dragon's lair (or rather let him follow you).

Turns out the old dragon is already dead. However, he is surrounded by cultists that attack you! Kill some overseers to teach them a lesson (they are the bald ones). After that, speak with the hunter, who will give you a dragon scale.
The Dragon
Talk to the slaves, surely they must know something about the area (follow the green arrow).

The slaves mention their leader Blackhammer. You should talk to him (follow the red arrow above).
Speak to Blackhammer, the leader of the freedom fighters.
Thank you, you saved our lives!
It's not a pretty life down here, the only reason we're alive at all is to feed the Dragon. Too few of us are lucky enough to escape, and join the freedom fighters led by Blackhammer. Talk to him if you want to know anything about the Dragon territory, he knows this area inside and out. You can find him in the maze.
The path is somewhat confusing. After following the red arrow in the previous map, follow these green ones (they overlap each other for convenience):

Note the red arrow passage in the last one, you'll need it later.
Speak with Blackhammer. He talks to you about his efforts in rescuing slaves from becoming dragon-food. He tells you how to get to the next outpost, but there's a dragon blocking the way. That sounds like a true challenge!

Kill the Dragon blocking the path to the outpost.
Greetings! They call me Blackhammer, and I lead the freedom fighters. We're trying to save as many people as we can from the Dragon's dinner table. We do it by smuggling them out of the Dragon territory using a network of secret passages. It took us years to set up, but it's become a pretty reliable system. You arrived just in time, we need help. The route to the next outpost is blocked by a settled Dragon. It's a tough lizard, quite old and well dug in. You look experienced enough to fight and kill it. Once the route is clear you can continue your trip to the outpost using our secret paths. You'll certainly find answers to your questions there.
Go back into the cave, and follow the red arrow I mentioned earlier.
Get ready for a fight with a dragon. Xanthiar will not attack you until you talk to him, so kill all other critters first.
Well, well, look what we have here!
Another one of those brave "Dragon Hunters" who's suffering from delusions of grandeur thinking they can defeat a real dragon. You can't even touch me, let alone kill me! Prepare to die, you absurd waste of space!
Once you're done, follow the west tunnel (green arrow) and free some slaves:

Proceed to the human outpost to the south (red arrow). Shouldn't be hard to find, just walk south and enter the cave.
The Dragon Scale Amulet
Speak with the outpost commander. He'll make you a Dragon Scale Amulet.

The old Dragon Mer-Kil? Yes, he lives not too far from here. I wouldn't dare to visit him, he's a dangerous and sly creature, but I see you've got a heartscale. If you want, I can fashion an amulet of protection from it. Just give it to me.
Ok, here you go. Wear it wisely, because if push comes to shove this might save your life - for a few more seconds anyway. I wish you good luck, stranger.
Now you can safely approach Mer-Kil, the old dragon. Follow the red arrow in the above map and enter the cave. Go out of the cave through the entrance under the vulcano:

It's nice to have some fresh air after all that fire and brimstone and scales. Unfortunately we're not done yet. Find the old dragon and talk to him:

Kill the Carnach
What do you want from me? Assistance in your "battle"? Don't be a fool! Why would I care about you or your goals? I come from another dimension, outside of this creation. The religious squabbles of this world do not intereest me. Nothing and nobody from your dimension can compete with my power.
There is however one other creature also from another dimension... it's the Carnach. He has learned to use the magic energy that flows through this world. With this additional knowledge his power could one day rival my own. I have lived to my ripe old age by never letting that happen, so I'll offer you a deal. If you kill the Carnach, I'll tell you where you can find the answers to your questions. As an added bonus I'll even release the slaves in the breeding kennels. Animal flesh or Human - it matters not to me after so many years.
So, the Carnach is bothering him? No problem. Back into the cave...

Follow the green arrow and enter the Carnach's lair. Thus ends this red/green arrow nightmare, and the quest. Your epic battle with the Carnach will follow, but that is another story.
